What are commodities?

Commodities are basic raw materials used in the creation of goods and services. These materials are commonly traded on various exchanges and are generally classified into two main categories:

  • Hard commodities: Natural resources such as oil, gas, metals, and minerals.

Soft commodities: Agricultural products like grains, livestock, and coffee.

Why trade commodities?

People trade commodities for a variety of reasons. Some of the most common motivations include:

  • To speculate on price movements: Commodity prices often fluctuate significantly, creating opportunities for substantial profits—along with the potential for equally substantial losses.
  • To hedge against risk: Companies that rely on commodities in their production processes may trade them to protect against price volatility, helping safeguard their profit margins.

How to trade commodities

There are two primary methods for trading commodities:

  • Spot market: This market involves the actual physical delivery of commodities. Contracts here are usually short-term, and traders must take delivery when the contract ends.
  • Futures market: This market deals in futures contracts—agreements to buy or sell a commodity at a predetermined price on a future date. Traders can settle these contracts in cash and are not required to take physical delivery.

  • Do your research: Understanding the market, price drivers, and associated risks is essential before you begin trading commodities.
  • Start small: Begin with smaller trades to minimize potential losses while gaining experience.
